I think I saw this technique used recently in a procedural trees package on the UE4 marketplace. They used this (or a similar solution) to blend the base of the trunk with the terrain mesh. If Eric's suggestion doesn't work, dropyhop, could you confirm what version of Photoshop you're using? CC 2015 seems to have issues with losing patterns on layers when using DDO. In that case, downgrading to CS6 would be a good option to test and see if it alleviates this issue for you. :)
