It allows you to select split vertex separately, like selecting independent vertex normals, or UVs in the 3D view, can also be used to apply different vertex colours to one vertex (but there are usually easier ways to go about this)... I never use it. :)

Is it possible to animate vertex colors in 3ds max and will these export into UDK or Unity? I'm thinking of possibly doing some cool dynamic vertex lighting effects, like if I baked ambient occlusion into a characters vertices at each keyframe.

Create custom cage and move its vertices which above your particular detail into position, where their vector from original vertex to cage vertex will match the desired view angle. That should work. As @gnoop said, cage vertex position matters as they define vector of raycast.
