Err, I have no idea how XNA works, but it sounds wonky. We use rectangular textures on the 360, so I don't know why XNA wouldn't allow it. I've never used the offset feature in the material editor though - I just move the UV's to offset stuff. Remember, you don't have to stay inside the 0,1 UV box. -

I don't know in units, but it's about 955 cm which the grid is 25.4 cm, so i don't think it is too small. The grid spans through the model, so i would say it is about 2 grid sizes long. EDIT:Changed the units to generic units and it's about 376 units long, with a grid size of 10. So i think it should be fine? -

Yes, the biggest issue to consider is performance. However, it's not "crazy" expensive and also depends on your hardware. In MK9, UV distortion was utilized extensively throughout the game (ps3/360). 7 years ago was still PS3/360 territory. Speaking pure modeling wise, the workflow from going high to low hasn't changed much since then.
