Above are two renderings of the same model from different distance. From close up the seam is not visible at all, but when zoomed out there is a grey seam line clearly visible. Anyone can help explain this problem? Thanks!
Yeah I think a combination of mip map and filtering, try making a border with the same pixel colour, so when filtering it doesn´t take the grey in. The easy way to do this is render to texture, just set up the model and texture, and tick on padding, that way it´ll create a border of a px width that you specify and make that the same colour. Just render to the same uvs and same size, with your texture applied.

I tried bake to texture with padding set to 1 and diffuse map but the problem just got worse. And the lighting gave the texture more shadows. (The original was self illuminated)

What type of map did you pick?
Go for diffuse, and untick the shadow and lighting options at the bottom. I haven´t really tried it out, but it should work allright if i´m not mistaken.
how does your uv overlays that texture, could you show us that?
And if you want to bake without adding new shadows to your diffuse, you have to select the material for your object and then set it to 100% self illuminated.
I'd just try to paint the border, cus you only have one colour, so just paint it black.
