For realistic rendering in Arnold, how is fuzz on clothing usually done? With Xgen or with some fancy shader?

yes!
i mean both options are valid, it always depends. what type of game, how close will you get, what else is on the screen etc.
particles would be another option
i think on the meta humans project for the very closup stuff they use a shell material/shader to do the peachfuzz on the clothing.
