Yes, the colours have to be solid for the masking to work as it should. So padding or diffusion on a single island like this leads to errors as the texture bleeds onto itself. -

try baking with xNormal, you might get much better results. ive also encountered baking errors in Max but only in 2013 and not 2012-below -

Hard surface work with lots of UV islands is something you want to pad generously. You will avoid a lot of smoothing errors and seams if you do. -

It looks a bit thin to me, especially on the grip. Material on the low poly is off, looks like plastic. There's also a really ugly smoothing error on the slide. -
