The problem is not setting up the mask the problem is the mask is not the same as the render. It's as if the antialiasing is off by 1 pixel. I'm using mental ray maya 2008. -

I'd guess it's set to "bump map". That's what usually gets you an ugly pixelated result like that. Either way, switch it to "tangent space" -

I know in steam it will render full brightness if you don't have one pixel of white in your black mask. It throws out the alpha. -

Maybe take a screenshot next time instead of photographing your screen. This image is very pixelated and its hard to make out details XD -

Along with what Robin said I would also turn off pixel padding for now until you get the bake to be in the right position. -

if you like live Boolean and use modo, pixel fondue and tor frick released a very VERY similar plug-in that's worth taking a look at. -

It looks like your edges are way to sharp. The normal map is baking 0 to 1 pixel for your edges which are making it render weird.
