Hmm, could this be related to changing bit size in photoshop? I tried changing from 16 to 8 bit on a texture, and the quality dropped. Not sure if it's the same problem though.
Shouldn't it be though? I might be understanding the term wrong, or at least how it relates to the shadow direction, but ideally you shouldn't see AO where a direct light is hitting?

You should post this kind of stuff in the UDK part of Technical Talk. Maybe you should try the official UDK forums too as this is not directly related to game art.
It's unlikely that we will support this kind of drivers, especially since the error mentioned is related to an OpenGL extension supported since a very long time by the official (and proprietary) GPUs drivers.
For only one week "experience" this is looking pretty good. I second the previous post, try your hand at Zbrush or something related, it's much easier for organic stuff.
