you need to use the alpha channel to make that part blend, look at the standard materials that come with the SDK.

Put the layer you are having problems with on "overlay" blending mode, that should get rid of the different colors.

I believe there's a depth-sorting problem near the character's foot. It's common with alpha-blended 3D graphics.

Make a tile sampler with an image driven mask then rotate it 90 degrees and blend it back over itself.
